Description : When it comes to pricing the long-term prospects of companies in equity markets, theory and practice display considerable disparity. While discount-based valuation models advocate the use of infinite forecast horizons, low price-earnings ratios indicate that market valuations are in fact more short-term oriented. The purpose of this study was to investigate how short-term oriented the market exactly is, to determine whether pricing - even if not compliant with theory - has been effective, and to assess possible improvements to the pricing process. To that end, we utilized the market-implied competitive advantage period (MICAP), which indicates the number of years a company is expected to earn a rate of return in excess of its cost of capital as implied by its market valuation. We applied different forecasting methods to data from 1972 to 2006 to calculate several sets of MICAP for the North American market. The least skewed calculation method resulted in a mean MICAP of 6.7 years and a standard deviation of 1.5. Determining the explicit forecast horizon based on MICAP to increase the reliability of discount-based valuation by strengthening the relationship between explicit forecast-based intrinsic values and market values seems therefore feasible. Moreover, an analysis of excess returns generated through different long/short portfolios revealed that MICAP exhibits exploitable mean reversion on the cross-industry and intra-industry level, which indicates that business prospects were not effectively priced in the market and that MICAP can add value as a relative valuation metric for security analysis and portfolio selection.
